"Umbrella or PAYE?" comes up in nearly every registration conversation with a temporary worker, and it's rarely explained well. Both are genuine employment, both are taxed through the same PAYE system, so why does take-home pay end up different? Here's what's actually going on.
Two ways to pay the same assignment
Under agency PAYE, the worker is employed directly by your agency. You agree a pay rate with them and a separate charge rate with the client, and you handle payroll, employer NI, pension and holiday pay yourself.
Under an umbrella arrangement, the worker is employed by a third-party umbrella company instead. You pay the umbrella an assignment rate, the umbrella deducts its own employment costs and a margin, then pays the worker through its own PAYE. The worker still gets a payslip, still pays tax and NI, still builds a normal employment record, it's just one step removed from your agency.
Neither route changes a worker's IR35 or employment status, that's determined by the assignment itself, not by who runs the payroll.
Why the take-home numbers come out different
At the exact same assignment rate, umbrella take-home usually comes out lower than PAYE, and it's worth being able to explain why rather than leaving a worker to assume they're being short-changed. Employer NI, the Apprenticeship Levy and pension contributions apply under both models, an agency absorbs them under PAYE, an umbrella deducts them from the assignment rate before it ever reaches the worker. What's different is the umbrella's own margin, typically a flat fee of £20 to £30 a week, sitting on top of those same statutory costs.
So the gap between the two isn't hidden charges or a worse tax deal, it's one extra fee for outsourcing the employment relationship. Whether that fee is worth it depends on what the worker actually needs.
What the umbrella margin actually buys
For a worker on a single, ongoing assignment with one agency, there's not much upside to paying it. But umbrella employment can genuinely help someone who's moving between multiple agencies or short assignments, since continuous employment history, holiday accrual and pension contributions carry over between clients instead of resetting every time they register somewhere new. It's a real trade-off, not just an extra cost, it just isn't the right trade-off for everyone.
Be wary of take-home that looks too good
If an umbrella company is quoting take-home pay noticeably higher than a straightforward PAYE calculation would suggest, that's worth treating as a warning sign rather than good news. HMRC treats unusually high umbrella take-home as a common marker of disguised remuneration or a "mini umbrella company" scheme, arrangements that push tax liability back onto the worker later, often as an unexpected bill long after the assignment has ended. Encouraging candidates to ask for a full breakdown of deductions before accepting an umbrella arrangement is a reasonable bit of protection for them, and for your agency's reputation.
